can you cancel a forward contract

Many people working with FX know that locking in an exchange rate using a forward contract brings significant benefits in terms of protection against sudden market fluctuations, reducing uncertainty and associated risks. But plans change, which raises a common question: can you cancel a forward contract?

Let’s suppose a business made a forward contract for a future payment to a supplier, which can provide certainty on the rate and date of settlement. However, in a situation where the supplier has delayed shipment, a business might want to extend or cancel the contract.

Such scenarios are also quite common: committing to a contract and later feeling unsure about it and wanting to extend it or close it out. Which brings us to one of the most asked questions to us as an FX service provider for individuals and businesses: how can you cancel a forward contract, and how does it actually work?

This blog answers that question in detail.

An FX Forward Is a Binding Commitment

Before we get into cancelling or extending a forward contract, let’s first understand the mechanism behind it. A forward is a foreign exchange contract that is a legally binding agreement between two parties to exchange a specified amount from one currency to another at the mutually agreed exchange rate on a selected future date. So, this clarifies that the amount, the exchange rate and the settlement date are all part of the agreement.

Can an FX Forward Contract Expire?

An FX forward contract doesn’t simply expire in the way most people expect. If you fail to complete the transaction on the agreed settlement date, it doesn’t automatically cancel. Instead, you may face additional costs or contractual consequences. Depending on your provider’s terms, the contract may be closed out at the prevailing market rate, leaving you liable for any resulting loss. This is why, if a contract is approaching maturity, it is important to contact your FX provider before the settlement date to discuss whether you can extend or close out a forward contract to manage potential costs.

Can you cancel a forward contract?

Cancelling or closing out an FX forward means the provider reverses your trade at the current market rate, and the difference between your agreed rate and the current rate is settled in cash. For example, you hold a contract to buy $150,000 at 1.3000 with three months to run, but you opt to close it out early. What then happens is:

Let’s say today’s rate is 0.7600 (USD to GBP). When the provider sells your $150,000 back at this rate, the reversal brings in £114,000 against your original £115,384.62, a loss of about £1,385, before any fees or provider margin.

Note: This example is illustrative, and the actual amount depends on market rates on the day.

What are the consequences of cancelling a forward?

Here’s another important thing to note: if the dollar had strengthened against the pound since you agreed the contract, closing it out would have produced a gain. So, when you cancel a forward contract early, it doesn’t automatically result in a penalty. It’s a market-value settlement, and it can go either way. The more certain financial consequences for you are the provider’s margin and, depending on your provider, an admin fee. Also, you lose your shield against market movement, and the currency amount you had covered is exposed to market risk, which was previously protected by the forward contract.

Can you extend a forward contract?

Extending a forward in FX, also commonly referred to as rolling or swapping, is useful in a situation where payment is late. For example, we have seen cases where a UK business enters into an FX forward to pay a European supplier, but when the supplier delays delivery to one month after the date on the contract, the business contacts us to extend the settlement date.

So, in short, the answer to this question largely depends on the provider. In effect, your provider closes the original contract and opens a new one for the later date. Two things follow:

  1. Any gain or loss on the old contract is either settled in cash or built into the rate of the new contract. Also, extending doesn’t erase a loss. It moves it forward with the contract.
  2. Forward rates are adjusted for the difference in interest rates between the two currencies. That adjustment is called “forward points”. So your new rate may be slightly higher or lower.

So, this clarifies that yes, you can extend your forward contract, and in many cases, extension or rollover is the most practical solution. However, the new arrangement may involve a different rate, a forward-point adjustment, a gain or loss, or other charges. It is important to discuss with your FX provider before making a decision.

Some FAQs About Extending or Cancelling FX Forward

Can you extend a forward contract more than once?

The answer to this depends on the provider and the contractual terms. Some allow repeated extensions, while others may impose restrictions.

Is an extension the same as cancelling the forward?

Not necessarily. A provider may structure an extension as a rollover, new forward, or another mechanism. Ask how the provider will process the change.

Can I move the settlement date earlier?

A provider may allow early settlement or pre-delivery, but this is subject to the contract and provider’s procedures.

Can you cancel a forward contract for free?

Rarely. Cancelling usually means the contract is closed out at the current market value, so you may receive or pay the difference.
